my main suggestion would suggest be a solid state drive

My only Suggestion would be upgrading the CPU to a Intel i7 Of some sort.
Really no reason for SSD if you're trying to get best function boost/$ . It would technically be a upgrade, but for gaming its not really needed

Overclock of course!
Both CPU or GPU (or whichever one is the bottleneck only).

I have been considering a 120gb one

i5 does the job so far :P

I have been looking at a closed system water cooling kit to oc my CPU to 4.2ghz. But would it be healthy for my OC?

Don't need an i7. Not many people/programs can utilise those extra cores. For gaming, an i5 is more than adequate.
I would suggest upgrading the CPU to a newer model, such as Haswell or the like.

What are the benefits of Haswell CPU's?
